Going to buy a Toshiba 500GB Portable Hard Drive. Will this help with recording mugen battles?

It definitely helped me with bandicam. My videos no longer has too many freezes but characters like Uzuki Shimamura will still lag your mugen if you have a computer that can't handle them when recording. Recording with a software and saving the video to a external hard drive will only prevent the video from having too many freezes and lag, if the match itself wasn't laggy during recording. It will not prevent big files high res characters from lagging the match if you computer is slow. Those characters will make the match worst when recording.
